On October 16, Goldman Sachs released a G10 rates research report, noting that although inflation data continues to support interest rate hike expectations for major economies, the pullback in the AI sector and volatility in the credit market have created a window of opportunity for duration strategies.

According to Zhitong Finance APP, Goldman Sachs released its G10 Rates Research Report on October 16, noting that while inflation data continues to support rate hike expectations in major economies, the pullback in the AI sector and volatility in credit markets have created a window for duration strategies. The report observes that U.S. Treasuries have become less effective as a hedge for broad-based stock portfolios, but they still offer good diversification value for AI-themed assets. Currently, bond funds are generally underweight in duration, and historically, this positioning environment suggests a possible decline in bond yields going forward.

Major regional bond markets are showing divergence: the U.S. offers opportunities in 10-year duration; the eurozone is disturbed by energy and sovereign risks, giving Bunds a relative advantage; UK gilts demonstrate resilience but remain constrained by energy and fiscal factors; in Japan, long-end pressures have eased, but mid-curve risks have yet to be fully resolved. Attention should also be paid to multiple uncertainties such as energy prices, fiscal supply, and central bank policy shifts.

U.S. Treasuries: Hedging Logic Changes, Underweight Positions Conceal Opportunities

September U.S. inflation readings were strong, limiting the downside for yields, but the correction in the AI sector and widening credit spreads have been the main drivers of U.S. Treasury performance in the short term. The report mentions that, due to continued disturbances from energy prices, U.S. Treasuries are less effective as a hedge for broad index equity portfolios. However, during corrections in AI-related assets, long-duration U.S. Treasuries proved to be a useful diversification hedge.

From a positioning perspective, current bond fund duration is at an underweight range. Historical data shows that in such an environment, there is a probability of yields declining over the coming quarters. The U.S. Treasury market features diverse buyers, with banks and money market funds playing important roles and no single institution dominating, resulting in relatively stable absorption overall.

Strategically, the report is relatively optimistic about long positions near the 10-year duration and suggests there is speculative value in the 3-year swap spread. In terms of liquidity, the U.S. repo market remains accommodative, which may allow the Federal Reserve to maintain its balance sheet at current levels for some time.

Euro and UK Bonds: Energy and Sovereign Risks Intertwined, Divergence Intensifies

The eurozone continues to be plagued by uncertainty over energy supply; natural gas price volatility is still a key factor constraining ECB policy, with markets pricing in another rate hike by year-end. On the sovereign risk front, while French bond spreads have shown signs of stabilizing, further narrowing depends on easing rates across the board. Against multiple uncertainties, German Bunds have a safe-haven premium. The report recommends focusing on the front end of the curve to flatten the mid-section, hedging against the risk of another surge in energy prices.

UK gilts have one of the highest sensitivities to energy prices among G10 countries, but have shown a certain degree of resilience in returns this year. However, to achieve significant excess returns, an easing of energy pressures and controllable fiscal risks remain prerequisites. Budgeting and cost-of-living related expenditures will continue to impact UK bond risk premiums.

Japan Market: Long-End Pressure Eases, Mid-Curve Still Faces Policy Risk

Japanese government bonds at the long end have recently rebounded, with 10-year JGBs outperforming other developed market bonds and the curve showing signs of flattening. However, September Tokyo CPI data remained strong, and a sustainable cooling in inflation has yet to be confirmed. The report reminds that the midsection of the curve still faces potential pressure from monetary policy tightening; butterfly trades are recommended to address volatility triggered by policy shifts.

The report also warns of multiple potential risks: energy supply shocks could once again push inflation higher, prompting major central banks to resume rate hikes; and the scale of government bond issuance will continue to weigh on long-end bond valuations. The Canadian rates market closely follows the U.S.; it only deviates when local inflation and employment data are released.

Overall, Goldman Sachs maintains a moderately optimistic stance on duration but does not give a definitive forecast, stating that whether yields can decline still depends on the evolution of inflation, the energy/geopolitical situation, and whether new pressures emerge in the credit market. On the trading side, they recommend using curve structure and butterfly strategies to manage one-sided risks.
