Data Dependency Becomes the New Anchor; Dollar Bulls and Bears Both on the Edge

⑴ Federal Reserve Chair Walsh has abandoned forward guidance, making it clear that future policy decisions will be based entirely on economic data. ⑵ This shift has far-reaching implications for the foreign exchange market, as participants will be forced to piece together policy signals from each key release, significantly amplifying two-way volatility risks surrounding employment and inflation data. ⑶ Although the July policy meeting conveyed a somewhat dovish tone, this was partly due to the market previously pricing in a slim probability of a rate hike. If subsequent nonfarm payroll and inflation data both come in above expectations, financial conditions will automatically tighten and the option for a rate hike in September will not be easily dismissed. ⑷ Conversely, if the data is on the softer side, the Fed can confidently extend its wait-and-see approach, and the downward pressure on the dollar should not be underestimated. ⑸ It is noteworthy that historical patterns show there is about a 50% chance for the July nonfarm payroll reading to fall short of forecasts, and in recent years, this period has consistently seen weaker-than-expected readings. Even if this is merely statistical noise, it is enough to alert traders to the risk of short-covering. ⑹ In the current positioning environment, if the upcoming employment report falls significantly below expectations, the dollar-yen pair could accelerate its retracement towards the 155 level, and a weak-dollar trade may become a short-term theme. ⑺ Global supply chain concerns triggered by Trump’s tariff rhetoric still linger. Coupled with increased sensitivity in a data-dependent environment, the foreign exchange market is likely to remain highly volatile, and rapidly shifting trading logic will test the patience of market participants.
